Debt Fund Managers Exercise Caution Following RBI Rate Hike
As the Reserve Bank of India initiates a rate-hike cycle, mutual funds and advisers are adopting a cautious approach towards longer-duration bonds.
Cautious Outlook on Longer-Duration Bonds
The Reserve Bank of India’s Monetary Policy Committee (MPC) has set the stage for a potential rate-hike cycle, with fund managers anticipating cumulative increases of 100 basis points or more. This shift is particularly concerning for longer-duration bonds, which are sensitive to interest rate fluctuations. As rates rise, bond prices typically fall, leading to mark-to-market losses for investors.
In light of these developments, many debt mutual fund managers are prioritizing accruals—essentially focusing on the interest income generated from bonds—while remaining patient regarding duration. Axis Mutual Fund, for instance, emphasized a strategy of earning carry at the shorter end of the yield curve while waiting for more favorable conditions to add duration through higher-duration government bonds.
Investment Strategies Amid Uncertainty
Wealth managers echo this cautious sentiment, advising clients to steer clear of long-duration bonds until there is clearer visibility on inflation and the terminal policy rate. Yogesh Kalwani from InCred Wealth suggests allocating up to 60% of fixed-income portfolios to accrual-oriented strategies with maturities of up to three years. This approach aims to mitigate sensitivity to further rate increases while securing attractive yields.
Edelweiss Mutual Fund has highlighted the value of AAA-rated bonds maturing within two to three years, offering yields between 7.75% and 8.25%. This segment is seen as a safer bet compared to government securities, which are currently clouded by macroeconomic uncertainties, including potential open market operations and the deferment of index inclusion.
The Shift Towards Shorter Duration
The consensus among fund managers is to favor the shorter end of the yield curve, particularly high-quality corporate bonds. Axis Mutual Fund noted that the current market conditions, characterized by favorable carry, ample liquidity, and limited issuance of certificates of deposit, create an attractive risk-reward balance in this segment.
As the market navigates through these turbulent waters, the focus remains on maintaining a conservative stance while seeking opportunities that align with risk tolerance and yield expectations.
