SMID rally fuels IPO, secondary market bets and raises earnings bar

Surge in Small and Mid-Cap Stocks Sparks IPO and Market Optimism

The recent rally in small and mid-cap stocks is reshaping investor strategies, with heightened interest in IPOs and secondary market trading.

Investors are increasingly drawn to smaller companies, as evidenced by robust activity in both the IPO and secondary markets. This trend is raising expectations for corporate earnings and valuations across the board.

Investor Enthusiasm Fuels Market Activity

The current market environment is characterized by a notable shift towards small and mid-cap stocks, which have outperformed their larger counterparts in recent months. As investors seek higher returns, the primary and secondary markets have witnessed a surge in activity. According to a report by Kotak Institutional Equities, smaller IPOs have consistently delivered better returns than larger issues over the past six months, indicating a strong appetite for these investments.

This enthusiasm is reflected in the increasing inflow of retail money into small- and mid-cap funds, as investors chase the potential for outsized gains. The report highlights that the rally is largely driven by optimism surrounding domestic manufacturing, defense, and capital goods sectors, which are expected to benefit from government initiatives aimed at boosting local production.

Earnings Expectations on the Rise

While the surge in small and mid-cap stocks is encouraging, it has also raised the bar for corporate performance. As share prices climb, so too do earnings expectations, leading to a scenario where companies must deliver strong results to justify their valuations. Kotak’s analysis indicates that the outperformance of small and mid-cap stocks has been concentrated among those that have successfully translated positive narratives into tangible execution.

The brokerage notes that the primary market has remained active in CY2026, with the type and objectives of issuances mirroring those from CY2024-25. Notably, around 60% of issuances are from Offer for Sale (OFS), with less than 25% of IPO proceeds allocated for new plant and machinery investments, while nearly half is directed towards balance sheet enhancement.

Sector-Specific Growth Drivers

The report identifies two main factors driving the outperformance of small and mid-cap stocks. Firstly, positive developments in sectors such as capital goods, Contract Development and Manufacturing Organization (CDMO), defense, and Electronics Manufacturing Services (EMS) are expected to lead to robust revenue growth in the coming years. Secondly, the narrative-driven nature of investments in these sectors has attracted significant attention from investors.

As the government continues to emphasize domestic manufacturing, companies in these sectors are well-positioned to capitalize on the resulting opportunities. However, the report also cautions that strong inflows into small and mid-cap stocks do not guarantee consistent performance unless companies can effectively convert their growth narratives into successful execution.

Key Highlights

  • Investor enthusiasm is driven by optimism in sectors like domestic manufacturing and defense.
