RBI Rate Hike Triggers Bond Yield Surge and Rupee Decline
The Reserve Bank of India’s recent rate hike has sent ripples through the bond and currency markets, raising concerns among investors.
Bond Market Reaction to RBI’s Decision
The Indian bond market reacted sharply to the Reserve Bank of India’s (RBI) monetary policy committee (MPC) decision on Wednesday, with yields on 10-year government bonds rising to 7.27%. This marked a significant jump of 5 basis points from the previous day’s close of 7.19%. The RBI’s decision to increase the repo rate by 25 basis points to 5.5% was largely anticipated, yet the market’s response indicates a deeper concern regarding inflation and future rate hikes.
Analysts suggest that the hawkish tone of the RBI’s commentary has dampened sentiment in the currency market, contributing to a decline in the Indian rupee. Following the announcement, the rupee weakened by 11 paise, trading at 96.54 against the dollar, compared to its previous close of 96.43.
Inflation Concerns Drive Market Sentiment
The RBI’s decision comes amid rising inflationary pressures, with the central bank projecting inflation to reach 5.2% in the coming months, slightly up from its earlier forecast of 5%. Core inflation is also expected to rise to 4.4%. Harshal Dasani, business head at INVasset PMS, noted that the bond market interpreted the RBI’s statement as “more hawkish than the move,” suggesting that the market is bracing for a longer cycle of tightening than previously anticipated.
Dasani further explained that the current liquidity surplus of around ₹10 trillion means the RBI will likely need to drain excess liquidity, which could be bearish for both short- and long-term yields. This sentiment reflects a market that is increasingly cautious about the trajectory of future interest rates.
Future Rate Hikes and Market Implications
The RBI’s shift in stance from “neutral” to “calibrated tightening” suggests that further rate hikes are on the table, contingent on inflation and growth outcomes. The unanimous decision by the six-member rate panel underscores a consensus on the need for a more aggressive approach to combat inflation.
Varoon Naidu, Co-Founder at Capital Stack, highlighted that the bond market has already priced in a significant amount of tightening. He emphasized that future yields will be influenced less by the recent 25 basis point hike and more by market expectations regarding the terminal repo rate and the RBI’s liquidity management strategy.
